We (my husband, me and our 2 year old) are visiting Queenstown next year and flying back business class via Sydney on Virgin.

I have no idea how the lounge access works when connecting an international with a domestic? We have a 3 hour layover in Sydney and are really keen on using the new Air NZ International Lounge.

I note on the Air NZ website it states "Lounge access is available prior to departure only". Would a layover and then domestic flight qualify us to use the lounge?

Unfortunately you cannot access the Air NZ lounge in SYD as its only accessible for passengers with International flights. You should have access to the Virgin Australia lounge in SYD T2 Domestic if your ongoing connection is also in business class.

I'm not familiar with Air NZ lounge rules, but I'd say the answer is no. Or even if you can get in, it would be limited time only. You'll need to go through customs/immigration in Sydney and collect your bags there. You wouldn't want to leave all that while you stay in the International lounge.

You would have access to Virgin's lounge in the domestic terminal.

Access is not dependent on NZ lounge rules but on the fact that the lounge is airside at SYD Int and to access the international departures terminal on arrival you must have an international connection out of SYD.
